## In short

Hybrid valuations are not recommended for large HMOs; they are a blended valuation, between residential and commercial valuation methods, but is a vacant possession valuation. They are usually provided on a vacant possession value and are therefore, not a yield based method. In the mortgage world they are known as investment valuations, as they do carry some uplift for properties that have been adapted significantly to be used as a HMO and are given an additional loading for that adaption such as ensuites added and planning permission, if applicable.

**A large HMO mortgage is specialist lending for Houses in Multiple Occupation that most standard buy-to-let and HMO products cannot accommodate, because of the property's size, its tenant type, or the valuation method it needs.** Properties of seven or more units are classified as sui generis for planning purposes, and at that scale the choice of valuation method significantly affects the mortgage terms, the rates, and the maximum loan.

Mortgage Lane arranges large HMO mortgages using bespoke products and investment valuation methods, for HMOs of up to 50 rooms. This guide explains the criteria affecting large HMO borrowers and the differences between the valuation methods on offer.

## Large HMO mortgage valuations

**A common misconception is that all HMO mortgages provide investment valuations. They do not, and for a large HMO, the valuation a borrower usually needs is a commercial valuation.**

Most conventional valuation methods rely heavily on residential sales comparables, and on a unique, heavily invested property they often return lower figures than expected. For a developer exiting a luxury HMO project, that shortfall can break the financial plan. Choosing a lender whose valuation method reflects the property's true income potential is therefore the central decision on a large HMO mortgage.

Three methods exist:

**1. Bricks and mortar valuation.** Traditional lenders value the physical property and its location. This method may not reflect the investment potential of a large HMO, particularly one converted to luxury accommodation.

**2. Hybrid valuation.** Some specialist lenders offer a hybrid valuation, which considers the property's Vacant Possession (VP) value with an uplift for adaptability. Recognising some of the income potential without committing to a yield-based assessment.

**3. MV1 (Market Value 1) valuation.** A yield-based MV1 valuation treats the property as an income-generating asset, fully accounting for its revenue. Commercial lenders, and some buy-to-let lenders, offer this method, and it can maximise the loan size on a large HMO, which is what matters to a developer recycling funds after a significant refurbishment.

## When a hybrid valuation is and is not suitable on a large HMO

**A hybrid valuation is generally not recommended for a large HMO, because it is a blended method produced on a Vacant Possession basis rather than a yield basis.** Hybrid valuations are often called investment valuations in the mortgage market, because they carry an uplift for significant HMO adaptation such as added en-suites and planning permission, but they do not value the property on the income it produces.

Two situations where a hybrid valuation can still be the right choice on a large HMO:

- **Low gearing.** A borrower gearing low may not need to maximise the valuation. A standard HMO product with a hybrid valuation can deliver a sufficient loan at a lower cost of borrowing than a commercial lender, which suits a conservative borrower.
- **No experience.** A borrower without experience will struggle to obtain a commercial valuation on a large HMO unless they hold a strong personal income (on the cases we arrange, typically at least £50,000), so a standard HMO mortgage can serve as an experience vehicle for the first large property.

## Commercial valuations on a large HMO

**Large HMO properties are better suited to commercial lending, especially where the borrower is recycling funds after a luxury refurbishment or paying an investment price for the property.**

MV1 valuations assess worth on investment potential. Although often expected, not all large HMO mortgage products include an MV1 valuation, which is why understanding the valuation position before applying matters.

**Why yield-based valuation suits a large HMO.** An MV1 valuation calculates value from potential yield, which suits large HMOs in prime locations commanding high rents. A property with luxury upgrades in a major urban area attracts top-tier rents, and the MV1 method converts those rents into valuation.

**The effect on the loan.** A valuation that reflects the property's earning capacity supports a larger loan at the same loan-to-value, which is the difference between a refinance that releases the capital invested and one that leaves it trapped.

## Worked example: a commercial valuation on a large HMO

**A commercial HMO valuation works from gross income, deducts for voids and maintenance, and applies a multiplier set by local yields.**

**Step 1. Gross annual income.** Assume the HMO generates £100,000 in gross annual income.

**Step 2. Deduct for voids and maintenance.** The valuer adjusts the gross figure for void and maintenance risk: a deduction of 20% for lower-risk properties, or 25% for higher-risk properties. At 20%, the adjusted income is £80,000.

**Step 3. Apply the yield multiplier.** The multiplier is 100 divided by the comparable yield for similar properties in the area. At an 8% yield the multiplier is 12.5; at a 10% yield it is 10.

**Step 4: the valuation.** On the 20% deduction and an 8% yield: £80,000 × 12.5 = £1,000,000. On the 25% deduction and a 10% yield: £75,000 × 10 = £750,000. The same property, on the same rent, values a quarter of a million pounds apart depending on the risk deduction and the local yield, which is why the comparable yield evidence matters as much as the rent schedule.

**Disclaimer.** This calculation is a basic guideline and should not be relied on for financial decisions. Property valuation is influenced by location, demand, and the age and condition of the property. Consult a professional valuer accredited by the Royal Institution of Chartered Surveyors (RICS) for an accurate valuation of a specific property.

## Types of large HMO mortgage valuations

01

### Bricks and Mortar Valuation

Traditional large HMO mortgage lenders may use a bricks and mortar valuation, focusing on the physical attributes and location of the property. This method might not fully reflect the investment potential of a large HMO, particularly those converted into luxury accommodations.

02

### Hybrid Valuation

For a large HMO mortgage, some specialist lenders offer a Hybrid valuation. This approach considers the property’s vacant possession (VP) value but also incorporates elements of adaptability, recognising some of the income potential without fully committing to a yield-based assessment.

03

### MV1 (Market Value 1) Valuation

Yield-based valuations, particularly MV1 (Market Value 1), are essential for large HMOs where significant luxury renovations are undertaken. This valuation method, often preferred by commercial and some buy-to-let lenders, treats the property almost as a business, fully accounting for its income-generating capabilities. Opting for an MV1 valuation can maximise the potential size of the large HMO mortgage loan, which is crucial for developers aiming to maximise their investments.
